There are 2 options here...

Option #1 - LInking to an image located on another web site:
Use the image button for linking to an image located on another web site
Click the image button. You should now see 2 tags [IMG][/IMG]
Insert the URL of the image you are linking to between the two [IMG] tags.
ex. copy and paste the following into a message:
[IMG]ImageURL[/IMG]
Replace ImageURL with the following:
https://mustangforums.com/banners/Banner640_top.gif

The results should give you:

Option #2 Uploading an Image from your local computer.
This feature is NOT available when you click on "Quick Reply". You must click on "Post Reply" for this option to be available. Click on the "Click here to Upload" link just below the message field when posting a new message. Be sure to check the "Embed picture in post" option if you want the picture to be viewable in the post. If you do NOT check this box the image will be available for users to download only.

Amanda has also explained it here:

If anyone is still haveing troubles, please let us know.

Thanks,
-Ralph

Yeah here's the thing, have you created a non-admin account and tried it? I don't know about the rest of us, but I don't have that option.
Below, where you say it's supposed to say "Click here to Upload" it tells me "Upload requires at least 0 posts."

So, perhaps an option has been disabled for the normal usergroups?
