Yes, I'd think
1. You have a blown head gasket (Look for rips, tears, or where water might have channeled thru the gasket or rust on the head or block surface)

2. If you haven't removed the heads yet...do a compression check to see if all the cylinders are near the same compression. If they are then you can pretty much consider the head gasket. If not (one or two are low) you may have a cracked cylinder.

Definatly a blown gasket Im just afraid that there is something more and i already have the engine torn apart.

Are you going to have the block machined? honed, new freeze plugs and cam bearings? If so see if the machine shop will do a compression check.....

Here is more pics during the teardown, few concerns the ports for the water are a good size but on the gasket the hole for the water ports is like a pin hole ( bottom right pic ). There was also oil all over the gasket on the lower intake manifold, but no breaks on any of the gaskets, they are felpro. There is some buildup on the valves it all looks dry except on the rear intake valve. All the valves are tight with no gaps. Also on the lower intake manifold the the gook was on the water port from head that stops at the back of the lower intake manifold. Look at the pics closely, just doesnt seem right, I havent took the other head off yet I am going to see if any part store have a leek down tester to rent. Please let me know if anythis looks fimiliar or bad to you.

that's a head gasket leak for sure. i have done quite a few and by the looks at your pics the head gasket let loose and allowed oil and water to mix and go places they shouldn't have.

send the heads to a machine shop to be checked for warpage and have them resurface them at least .005". get a set of 99+ head gaskets from www.rpm-mustangs.com and a new set of head bolts and throw it back together. the block decks rarely warp enough to warrant decking the block but the aluminum heads should be checked and milled when you do the job.

it should only cost you about $120 to have the heads done and that would include a valve job and new seals

Why do you say 99 gaskets,
because 99+ 3.8 ford graphitic steel gaskets are the best fix for the head gasket problem common to 94-96 1/2 3.8's
