This is the classic mustang vs. f body argument that will never be solved. It really is a matter of preference. The only consistant thing that seems acceptable is that if we could stuff an ls1 into an immaculately kept fox, we would all be happy. I personally prefer the sbf over the sbc regardless. That firing order of the 302 and 351 just sounds better than the old 1-3-7-2-6-5-4-8 that gm loves. The f body is a big pig and I like small cars with big engines. not to say that the mustang is much lighter, but definately a shorter wheebase. I always root for the underdog too (cubs fan what can I say?). beating an f body in a mustang is bragging rights. beating a mustang in an f body is typical. f body owners are too cocky for the most part. It's like they think there $hit don't stink. But, there are mustang owners like that too I suppose. I say go with what you like, even if what you like sucks [8D]

A 302 with good heads/cam/intake/exhaust will make the same or little more.

It would be a really close race. Stock LS1's put out almost 100hp more then a stock fox.

It seems like they are usually around 280-300 rwhp. If you have 350 fwhp and you lost 15% to the wheels ( which I think is usually more lost) You would end up with only 297.5 rwhp. If you lost 20% (which I think is closer for us autos ) you would only end up with 280 rwhp. So I wouldnt be surprised if theres people with stangs and a good h/c/i setup and some bolt ons taking down ls1's.

Stick with the fox. There are several reasons to keep the fox, for one the cost of keeping up an ls1 is costly, remember these cars are no sprong chickens at least 6 years old. Water pump goes it will take out your distributor also. 2k plus right there. The same work could be done on the fox for about 600. Also T56 are not cheap to rebuild and a new one is well over 2gs while a well built T5 or tremec comes in cheaper. Insurance from the sounds of it youre young that means the insurance is going to be alot highier. And not to forget the fact that you would possibly be looking at payments for a decent LS1 unless your parents can help. So, chances are you wont have any money for mods anyway. My advice is to slow down sort out your mustang get it running right and then mod it accordingly, that way you can enjoy your car and have some money in the bank.
